Complete compound-interest recurrence models
Choose the unit of one index step, match its interest rate, include the principal and state the assumptions
- Include the starting equation The principal is the balance at index 0, before interest is added \(\displaystyle V_0=P\)
- Match the rate to one index step For a nominal annual percentage r and m equal compounding periods per year, divide r by m. The index counts those periods, not automatically years \(\displaystyle i=\frac{r}{m}\%\)
- Convert percentage to multiplier The new balance retains the current balance and adds that period’s interest \(\displaystyle R=1+\frac{r}{100m}\)
- State the complete recurrence Both equations and the meaning of n belong in a written financial model. The automatic questions supply the time unit and check both equations as one response \(\displaystyle \begin{gathered}V_0=P\\V_{n+1}=RV_n\end{gathered}\)
- Do not divide a period rate again If the percentage already applies to one compounding period, form its multiplier directly
- State the financial assumptions A constant multiplier alone assumes a constant rate with no deposits, repayments, withdrawals, extra borrowing or fees. Keep unrounded balances in the ideal model; round only a requested reported amount
Worked example
A $9,000 investment earns nominal 6.4% p.a., compounded quarterly. With no deposits, withdrawals or fees, write a complete recurrence and find the first quarter’s balance. Use the ideal unrounded model
- \(\displaystyle \begin{gathered}n=\text{number of}\\\text{completed quarters}\end{gathered}\)Let V(n) be the balance in dollars. The initial balance is at n=0.
- \(\displaystyle i=6.4/4=1.6\%\)The nominal annual percentage is divided among four equal compounding periods
- \(\displaystyle R=1+1.6/100=1.016\)Include the current balance as well as its interest
- \(\displaystyle \begin{gathered}V_0=9000\\V_{n+1}=1.016V_n\end{gathered}\)State both equations of the model
- \(\displaystyle V_1=1.016(9000)=9144\)The first quarterly balance is $9,144. The interest added is $144, not the whole balance

Questions about this topic
How do I enter the full recurrence?+
Use the supplied V and n, for example V(0)=4000;V(n+1)=1.05*V(n). Subscript notation also works. Omit dollar signs inside equations. Both equations are needed for the one joint mark
Can I use an exact fraction instead of a decimal multiplier?+
Yes. Exact equivalent multiplier forms are accepted. Keep parentheses around a fraction if typing it in plain text
Should I divide every annual rate by the number of periods?+
Only a nominal annual rate convertible at those periods uses this rule. An effective annual rate cannot simply be divided. This bank explicitly uses nominal annual rates or an already-supplied period rate
What does n count?+
Completed compounding periods. The question supplies its unit; in your own written model you must define it. For monthly compounding, index 12 is one year, not twelve years
Can a loan balance grow even though it is a debt?+
Yes. These model questions explicitly exclude repayments and fees. Interest increases the outstanding amount. Repayment models require additional terms and timing assumptions
Are the chosen-context tasks marked automatically?+
No. Write your own parameters, equations, units and justification before comparing with the model. They are self/teacher-reviewed production tasks, not automatic mastery or a complete purchase-options investigation
Does the table prove the constant multiplier will continue?+
No. The problem supplies a constant compound-interest model. Without that assumption, two observations do not determine all later balances
Can I use a calculator?+
A calculator is allowed unless a question is marked no calculator
Which year level and chapter is this?+
Year 11, VCE Units 1 & 2, General Mathematics, chapter 3: Sequences and finance
